What Crypto Staking Is and How Yield Is Generated

How proof-of-stake rewards, liquid staking, and DeFi “staking” tabs differ—and which risks produce the APY you see.

Staking as consensus participation

In proof of stake networks, staking means locking (or delegating) tokens so validators can propose and attest blocks. Protocol issuance and priority fees reward correct participation. Misbehavior or severe downtime can slash stake. Yield is compensation for securing the network and accepting illiquidity during unbonding periods.

Native staking—for example running or depositing to an Ethereum validator—ties you closely to protocol rules. You need capital thresholds, operational competence (or a trusted operator), and patience through activation and exit queues.

Delegated PoS chains let you stake to a validator operator while retaining token ownership subject to unbonding. Validator commission and performance matter; choosing a single tiny validator can raise downtime risk.

Liquid staking and layered yield

LSD protocols issue tradable receipts (stETH, rETH, etc.) representing staked positions. You keep liquidity at the cost of smart-contract and oracle/liquidity risks on the receipt token. Compare carefully in native vs liquid staking.

Restaking and LRTs add extra services and extra slash surfaces—restaking risk stack. Higher advertised APY usually means more correlated failure modes. Receipt tokens can also trade away from “fair” value during stress, creating basis risk on top of protocol yield.

DeFi platforms often label any lockup “staking.” Sometimes it is governance lock, sometimes farm emissions, sometimes custodial yield. Read the contract path: consensus rewards ≠ mercantile incentive points. If you cannot name who can slash you or pause withdrawals, you are not looking at transparent staking.

How to read an APY number

Protocol staking rates move with participation: more stake often means lower per-token rewards, all else equal. Fees to operators reduce your net. APY vs APR compounding assumptions change headlines—normalize before comparing.

Lending yields and stablecoin yields are different products with credit and contract risk—lending liquidation risk, stablecoin yield. Do not average unrelated APYs into one “crypto return.”

Risk: custodial “stake” buttons on obscure sites may be unsecured loans to the platform. Prefer transparent validators or audited LSD protocols, and size for slash/contract failure. Screenshot terms before depositing so later “policy updates” cannot gaslight your original assumptions.

Operational checklist

Know your withdrawal lock and unbonding timeline before you stake funds you might need. Keep emergency dry powder unstaked. Use hardware wallets for large positions and document validator choices with tx hashes.

Track rewards for taxes where required—records guide. Note whether rewards auto-compound or arrive as a claimable balance you must remember to harvest.

Bottom line: crypto staking yield is produced by issuance and fees for security work—or by emissions that can vanish. Map each APY to a mechanism before you lock value.

Before you stake anything material

Confirm the asset, network, unbonding period, and whether rewards auto-compound. Native staking, liquid staking, and restaking are different risk stacks—follow how to stake step-by-step only after you understand which mechanism you are using.

Model opportunity cost: capital locked through an unbonding window cannot exit a crash quickly. Prefer validators or LSD providers with transparent fees and published incident history. Risk: the highest advertised APY usually prices in smart-contract or operator risk you have not underwritten.

When you delegate, diversify across competent operators where practical, and avoid concentrating solely with a single exchange if your goal is minimizing custodial risk. Client diversity at the network level matters too: correlated client bugs can create correlated penalties you cannot outrun with a single clever pick.

Keep tax lots for deposits, claims, and liquid-staking token acquisitions. Pair this explainer with crypto tax preparation. If the position is large enough to matter, write a one-page note covering exit queue, slash conditions, and who holds admin keys—then stake only what survives that note.
